As 2023 begins, the US economy remains in the midst of the fastest series of interest rate increases from the Federal Reserve in over 40 years. The Fed pivoted last year from supporting the economy, to fighting inflation and today most economists project at least a significant slowdown in growth or mild recession while inflation cools down into the year. Banks have weathered the interest rate storm in good shape from an earnings and credit risk perspective however many of them now face elevated interest rate risk and unrealized losses in the investment portfolio. Regulators are acutely aware of this issue and are continuing to focus their attention on these risks and management programs when conducting exams for community banks. Balance sheet and portfolio management teams can no longer be reactive but must be proactive in managing their bond portfolio and interest rate risk as the yield curve currently inverted.
